Traditional fixed-income strategies may not be able to deliver on multiple client objectives for an income stream, capital preservation and volatility management: • The upside/downside profile of many fixed-income investments has become skewed to the downside. Yields may not be sufficient to offset price declines associated with increased interest rates, creating potential for a negative total return on a bond portfolio. • Passive fixed-income investments could eventually lose the tailwind from a secular decline in interest rates. This would expose the unmanaged risks in such investments. Stability matters as markets change so rapidly. New Choices for a Changing World Portfolios can always benefit from having a core allocation to quality fixed-income assets such as investment grade government or corporate bonds. Core assets can provide a measure of safety and capital protection. But yields on the most traditional core asset – government bonds – remain low by historical standards. Building on a solid core by incorporating other fixed-income assets, like high yield bonds or income-oriented equities, creates the potential to enhance diversification, mitigate risk and increase returns. Fixed-income securities that carry higher risk, like high yield bonds and floating rate loans, tend to have lower credit ratings but pay a higher yield for that risk. Assets that have a lower correlation to traditional fixed-income securities can also enhance diversification. The rationale for such a “core plus” approach is to push a portfolio to achieve a higher expected return for the same level of risk.
